I have longed for a game that has a proper real world damage model, in which a decent smash will cause sufficient damage that the competitor cannot continue.

For example, you crash head on, you break wishbones or steering arms and burst the radiator. Now that would be realistic. Also in Formula 1 games, when a rip off a wing the aerodynamics are altered significantly. Now with the 360s power a very accurate physics model could be created which could recreate every eventuality that could possibly occur during a race.

This may not be important to the majority on here but with my knowledge and understanding of car physics and mechanical engineering it can be rather annoying to say the least.

With the physichs engine capability you were just mentioning, I think of the potential for flying games. VERY realistic flying games.

I never actually played that game but many rally games have very good damage and handling models. I would like to see those implemented into a circuit racing game, i.e. Forza 2 and with the excellent handling that the first incarnation had it would be my perfect game

As with flying games, the variables incurred during flight are not as vast as in an automotive vehicle travelling along a surface. The only vast improvement I can see would be much more realistic weather conditions and the way these affect the aerodynamics and productivity of the aelerons on the aircraft.

One real world variable I would like to see in a racing game would be thermal effects on the vehicle and the frictional coeffecient between the asphalt or any other surface the car may come into contact with.
